You are in good shape because on a non-EBAY transaction, PayPal will usually require proof that the item was returned to you before issuing a refund. If you cannot prove the item was delivered, and if it was in fact not delivered, that is the end of the matter - you will lose the dispute. This applies to all merchant processors not just PayPal.

The shipping is around £80.00 on a sales transaction of £300.00.
Any ideas on how this will all pan out from here? You mentioned being in good shape and the buyer being ay my mercy, how is this so??
The dispute is open and the package is on its way back to me. The problem is that the order is customised so the stock is pretty useless to me, and I will be a further £80.00 down on the transaction due to the postage.

I've had this happen before. When it is an OFF Ebay transaction, you are usually in good shape and the buyer is at your mercy. If this is an Ebay transaction, well - just reading up on this forum will show you multiple threads where you don't want to end up in disputes, and that Ebay/PayPal will typically side with the buyer.

Hello,
Bloody buyers. This guy gave an incorrect/old address with his payment. After the order was dispatched he sent an email requesting a change of address.
The package has not been delivered and is now coming back to me and the buyer has opened a dispute.
I have full tracking information detailing the route of the package and the reason why it was not delivered.
I am happy to resend the package but require the buyer to cover the cost of postage again as this is his fault.
Where do I stand with this dispute and PayPal (this is a website transaction and has nothing to do with eBay).
